What is Portfolio Diversification and How to Manage Risk?

One of the most common mistakes when investing in the stock market is to invest all capital in a single stock or a single sector. In the financial world, this is referred to as 'putting all eggs in one basket' and carries extremely high risks. Portfolio diversification is a method of minimizing potential risks by diversifying the types, sectors, and maturity structures of the assets invested in. The goal is to prevent an adverse development in a stock or sector from collapsing the entire investment portfolio. Diversification is the cornerstone of modern portfolio theory.

When making an effective portfolio diversification, companies from different sectors should first be chosen. For example, instead of holding only banking stocks in your portfolio, you should add strong companies from the industrial, technology, energy, retail, and aviation sectors. Thus, when a legal regulation negatively affecting the banking sector arises, the rise in your industrial or energy stocks will protect the general balance of your portfolio. The lower the correlation (tendency to move together) between sectors, the higher the risk protection of the portfolio.

Diversification should be made not only among stocks but also among asset classes. Depending on the investor's risk perception, while a specific part of the portfolio is held in stocks, the remaining part can be evaluated in fixed-income instruments such as gold, government bonds, Eurobonds, or deposits. Especially during periods of volatile and uncertain markets, safe havens like gold or fixed-income funds protect the portfolio from sharp downward declines. Asset allocation should be dynamically adjusted according to the investor's age, goals, and risk tolerance.

Another important rule of risk management is position sizing. The weight of any single stock in the portfolio should not exceed 15-20% of the total portfolio value. Thus, even if an unexpected bad event occurs in the company you trust most (e.g., a factory fire or financial irregularity), your total loss will remain limited. In addition, following a gradual buying strategy when purchasing is beneficial for optimizing the average cost. Instead of buying stocks with all cash at once, buying at specific intervals and from support levels distributes the risk.
